The capacity refers to the maximum you can hold before your production stops. So if you have a capacity of 1,000,000 then you will stop producing more resources when you reach or exceed that capacity. You can exceed your capacity by other players sending you resources or by attacking other players and taking their resources.

So just to clarify, is capacity calculated cumulatively? Put another way is the capacity determined by what I'm holding, or what I've produced over time. For example if my capacity is 1,000,000 and I produce 1,000,000 but spend 500,000, will my production stop because I've reached capacity?
